Further reference
The institutions, government and individuals form the participants in various markets;
money markets (including foreign exchange) and capital markets (including security)
markets. The participant buy (borrow) and sell (lend) money to different parties at a
price (interest or dividend) within the market, which is determined by the forces of
demand and supply.
In a broader aspect a financial system can also be defined as a system that allows the
transfer of money between savers (and investors) and borrowers operating on a global,
regional or firm specific level. According to Gurusam, it is a set of complex and closely
interconnected financial institutions, markets, instruments, services, practices, and
transactions.
Financial systems are crucial to the allocation of resources in a modern economy. They
channel household sav ings to the corporate sector and allocate investment funds among
firms; they allow inter-temporal smoothing of consumption by households and
expenditures by firms; and they enable households and firms to share risks. Since these
functions take place in a market oriented environment, there is a need for an
independent party to enforce rules and contracts and this is the regulator. The main
regulatory authorities of the financial institutions that constitute the financial system of
a given economy are the Central Bank and Capital Market Authority.
It is inconvenient, inefficient, and risky to carry around enough cash to pay for
purchased goods and services. Financial institutions provide an efficient alternative. The
most obvious examples are personal and commercial checking and check-clearing and
credit and debit card services; each are growing in importance, in the modern sectors at
least, of even low-income countries.
2. Matching savers and investors.
Although many people save, such as for retirement, and many have investment projects,
such as building a factory or expanding the inventory carried by a family micro
enterprise, it would be only by the wildest of coincidences that each investor saved
exactly as much as needed to finance a given project. Therefore, it is important that
savers and investors somehow meet and agree on terms for loans or other forms of
finance. This can occur without financial institutions; even in highly developed markets,
many new entrepreneurs obtain a significant fraction of their initial funds from family
and friends. However, the presence of banks, and later venture capitalists or stock
markets, can greatly facilitate matching in an efficient manner. Small savers simply
deposit their savings and let the bank decide where to invest them.
3. Generating and distributing information .
One of the most important functions of the financial system is to generate and distribute
information. Stock and bond prices in the daily newspapers of developing countries are
a familiar example; these prices represent the average judgment of thousands, if not
millions, of investors, based on the information they have available about these and all
other investments. Banks also collect information about the firms that borrow from
them; the resulting information is one of the most important components of the capital
of a bank although it is often unrecognized as such. In these regards, it has been said
that financial markets represent the brain of the economic system.
4. Allocating credit efficiently .
Channeling investment funds to uses yielding the highest rate of return allows increases
in specialization and the division of labor, which have been recognized since the time of
Adam Smith as a key to the wealth of nations.
5. Pricing, pooling, and trading risks .
Insurance markets provide protection against risk, but so does the diversification
possible in stock markets or in banks' loan syndications.
6. Increasing asset liquidity .
Some investments are very long-lived; in some cases - a hydroelectric plant, for example
- such investments may last a century or more. Sooner or later, investors in such plants
are likely to want to sell them. In some cases, it can be quite difficult to find a buyer at
the time one wishes to sell - at retirement, for instance. Financial development increases
liquidity by making it easier to sell, for example, on the stock market or to a syndicate of
banks or insurance companies.
Both technological and financial innovations have driven modern economic growth.
Both were necessary conditions for the Industrial Revolution as steam and water power
required large investments facilitated by innovations in banking, finance, and insurance.
Both are necessary for developing countries as they continue their struggle for economic
development. But the effective functioning of the financial system requires, in turn, the
precondition of macroeconomic stability.

1. Debt Markets
This is the most familiar type of market. Here, the lenders provide funds to borrowers
for some specific period of time. In return for the funds, the borrower agrees to pay
the lender the principal loan plus some specified amount of interest. Debt markets
are used by individuals to finance purchases such as houses, cars, home appliances,
Corporate borrowers to finance working capital and new equipment and the central
and local governments to finance various public expenditures. Debt instruments
include bonds, mortgages and the various types of bank loans. These are contractual
agreements by the borrower to pay the holder of the instrument fixed amounts of
money at regular intervals until the maturity date, when the final payment is made.
The regular payments contain elements of both principal and interest payments.
2.Equity Markets
This is the market for raising funds by issuing equities such as common stock.
Equities are claims to share in the net income and the assets of a business. Equities
usually make periodic payments in form of dividends to their holders. Holders are
residual claimants in that the corporate must pay all its debt holders before it pays its
equity holders. Equities usually have no maturity dates.
3. Service Markets
These are markets where individuals and corporate can purchase services that
enhance the workings of the debt and equity markets. Banks for example, provide
depositors many serv ices in addition to paying them interest on their deposits. These
include money transmission services, safe deposit facilities, payment services e.t.c.
Thus, in addition to participating in the debt market, by issuing loans banks also
provide financial services that provide ‘convenience’ to consumers in various ways.
Stock brokers also participate in financial markets by competing for the right to help
individuals and corporate bodies buy and sell financial assets such as stocks and
bonds. As intermediaries, brokers receive a fee for performing the service of matching
buyers and sellers. Dealers on the other hand, buy and sell securities on their
portfolio, not just matching buyers and sellers. Another important function of the
financial services market is providing consumers, businesses, and governments with
financial risk management services, that is protection against life, health, property
and income risks through sale of various insurance policies.
4. Primary Markets
The primary market is used for trading of new securities that have never before been
issued. Its primary function is raising capital to support new investments or
corporate expansions. The best example of a primary market is the market for
corporate Initial Purchase offers (IPOs) which are used to sell company shares to the
public for the first time. Other primary markets include market for Treasury bills and
Treasury bonds.
5. Secondary Markets
These are markets that deal in securities which were issued previously. The chief
function of a secondary market is to provide liquidity to investors - that is, provide an
avenue for converting financial instruments into ready cash. Examples of secondary
markets are markets for stocks and shares and that of long-term bonds.
6. Money Markets
Money markets are financial markets that are used for the trading of short-term debt
instruments, generally those with original maturity of less than one year. The money
market is the place where individuals and institutions with temporary surpluses of
funds meet the needs of borrowers who have temporary fund shortages. Thus, the
money markets enable economic units to manage their liquidity positions. For
example, a security or loan with a maturity period of less than one year is considered
a money market instrument. One of the principle functions of the money market is to
finance the working capital needs of corporations and to provide governments with
short-term funds in lieu of tax collections. The money market also supplies funds for
speculative buying of securities and commodities.

8. Spot Markets
A spot market is one in which securities or financial services are traded for immediate
delivery (usually within one or two business days. Advanced stock exchange markets
for equities and spot foreign exchange markets operate in this manner.
Option markets make it possible to trade in options, to buy a selected range of stocks
and bonds. Options are agreements (contracts) that give an investor the right (but not
the obligation) to either buy from or sell designated securities to the writer of the
option at a guaranteed price at any time during the life of the contract. Options, just
like futures are a risk management mechanism. They give investors the chance of
limiting losses while preserving the opportunity to make substantial profits.
Open markets refer to the situation where financial instruments e.g corporate bonds
are sold in the open market to the highest bidder and bought and sold any number of
times before they mature and are paid off. On the other hand, the negotiated market
refer to a situation whereby the instruments are sold to one or a few buyers under
private contract. Bank Loans are a type of assets that can be said to be traded under
negotiated market conditions.
i. Direct Finance
Direct finance refers to the situation in which borrowers borrow money directly from
lenders in return for financial assets. This means that there are no financial
intermediaries involved in the transaction. The financial assets issued in these
situations are usually primary securities like stocks, bonds, notes, e.t.c which are
issued directly to the lender. Examples include company shares sold through private
placing and commercial paper issued by large corporate bodies . Direct finance
instruments are also referred to as instruments of financial disintermediation due to
the fact that no intermediaries are involved in the transactions. Dir ect finance is the
simplest method of carrying out financial transactions. It however has a number of
serious limitations as follows
i. Both the borrower and lender must be desirous of exchanging the same
amount of funds at the same time
ii. The borrower must be willing to accept the borrower’s IOU which may
be risky or slow to mature
iii. There must be a coincidence of wants between surplus and deficit –
budget units in term of amount and form of a loan; without this
fundamental coincidence, direct finance breaks down.
iv. Both the lender and the borrower must frequently incur substantial
information costs simply to find each other.
ii.Semi-direct Finance
This is the kin to the situation that prevailed in the early history of most financial
systems. Here, some individuals and business firms become securities brokers and
dealers whose principal function is to bring surplus and deficit budget-units together,
thereby reducing information costs. There is a difference between a broker and a
dealer in securities. A broker is merely an individual or financial institution who
provides information concerning possible purchases and sales of securities. Either a
buyer or a seller can contact a broker whose job is simply to bring buyers and sellers
together. A dealer on the other hand although also an intermediary between buyers
and sellers, actually acquires the seller’s securities in the hope of marketing them at a
later time at a favorable price. Dealers take a ‘position of risk’ when they buy the
securities for their own portfolio or when they ‘underwrite’ a security issue by
undertaking to buy any securities that might not be taken up by buyers in a primary
sale.
Dealers and brokers assist in reducing costs associated with information search. They
also facilitate the development of a secondary market for the securities. Despite these
advantages semi-direct finance has limitations. The ultimate lender still winds up
holding the borrowers’ securities and therefore, the lender must be willing to accept
the risk and maturity characteristics of the borrower’s IOU. There also must be a
fundamental coincidence of wants and needs between surplus and deficit budget
units for semi-direct financial transactions to take place.
Indirect Finance
This is a financing situation that is carried out in with the help of financial
intermediaries, a situation that attempts to reduce the limitations of direct and
indirect finance. Financial intermediaries in financial markets include commercial
banks, insurance companies, credit unions, finance companies, pension funds, micro-
finance institutions, e.t.c. Financial intermediaries serve both ultimate borrowers and
lenders but in a much more complete way than brokers and dealers do. Financial
intermediaries issue securities of their own- secondary securities – to ultimate
lenders and at the same time accept IOUs from borrowers – primary securities.
Secondary securities include familiar facilities like checking and savings accounts, life
insurance policies, and shares in a mutual fund. Common characteristics of these
instruments include
i. Treasury Bills
ii. Bonds
iii. Shares
1. Transfer funds from surplus units to deficit units to invest in intangible assets.
2. Transfer funds in such a way as to redistribute the unavoidable risk associated with
the cash flow generated by tangible assets among those seeking and those providing the
funds.
iv. TERM TO MATURITY : The term to maturity is the length of interval until the
date when the instrument is scheduled to make its final payment or the owner is
entitled to demand liquidation. However, it should be recognized that even a
financial asset with a stated maturity, may terminate before its stated maturity.
This may occur for several reasons including bankruptcy or because of provisions
entitling the debtor to repay in advance or the investor may have the privilege of
asking for early repayment.
vi. CONVERTIBILITY : Some financial assets are convertible into other financial
assets. In some cases, the conversion takes place within one class of financial
assets, as when a bond is converted into another bond. In some cases the
conversion spans classes e.g a Corporate convertible bond may be changed into
equity. Normally the timing , costs and conditions are clearly spelled out in the
legal descriptions of the convertible security at the time it is issued.
The following are some of the most common instruments in use today:
1.Treasury Bills:
i. Consist simply of reopened issues of bills that were sold in prior weeks
ii. The reopening of a bill issue normally occurs when there is an unusual
or unexpected Treasury need for cash.
i. Direct paper – issued directly to the investor, sold by large finance companies
and bank holding companies that deal directly with the investor rather than
using a securities dealer as an intermediary. Directly placed paper must be
sold in large volume to cover the substantial cost of distr ibution ad
marketing.
ii. Dealer paper – also known as industrial paper dealer is usually issued by
security dealers on behalf of their corporate customers.
5 Banker’s Acceptances
i. These are money market instruments that are created in the course of carrying
out international trade and have been in use for hundreds of years.
ii. A banker’s acceptance is a time draft dr awn on a bank by an exporter or
importer to pay for merchandise or to buy foreign currencies. It is usually
guaranteed at a fee by the bank that stamps it “accepted” on its face and endorses
the instrument.
iii. By “accepting” instruments, the issuing banks unconditionally guarantee to pay
the face value of the acceptances at maturity, thereby shielding exporters and
investors in international markets from default risk.
iv. The firm that is issuing the instrument is required to deposit the required funds
into its account to cover the draft, otherwise the accepting bank is obligated to
honour the instrument whether it is covered or not.
v. A banker’s acceptance is as good as the bank guaranteeing its payment
vi. Acceptances carry maturities ranging from 30 to 270 days (with 90 days being
the most common) and are considered prime – quality money market
instruments.
vii. They are actively traded among financial institutions, industrial corporations and
securities dealers as a high- quality investment and source of ready cash.
Importance of Acceptances
i. Acceptances are used in international trade because most exporters are uncertain
of the credit standing of importers to whom they ship goods.
ii. Exporters may also be uncertain about business conditions or political
developments in foreign countries.
iii. Nations experiencing instability in form of civil wars and terrorist activities have
serious problems attracting financing for imports of goods and services because
of the country risk involved if lines of credit were extended within their
territories.
iv. Exporters therefore rely on acceptance financing by a foreign or domestic bank.
v. A bank acceptance is thus an instrument designed to shift the risk of
international trade to a third party willing to take on that risk at cost.
vi. Banks are willing to take on such risk because they are specialists in assessing
credit risk and spread that risk over many different loans.
i. Trade acceptances usually begin when an importer goes to a bank to secure a line
of credit to pay for shipment of goods from abroad.
ii. Once the line is approved, the bank issues a letter of credit (LC) in favour of the
foreign exporter. The LC authorises the exporter to draw a time draft for a
specified amount against the issuing bank, on condition that appropriate
shipping documents giving the issuing bank temporary title to the exported
goods.
iii. The fact that the LC authorises the drawing of a time draft and not a sight draft
means that the exporter must wait until maturity to be paid. The time draft may
also be payable in the home currency of the issuing bank, a currency that might
not be needed by the exporter.
iv. Typically then, the exporter discounts the time draft in advance of maturity
through his/her principle bank
v. The exporter then receives timely payment in local currency to avoid exchange
rate fluctuations.
vi. The bank that has now acquired the draft from the exporter forwards it plus the
shipping documents) to the bank issuing the original letter of credit.
vii. The issuing bank checks to see that the draft and any accompanying documents
are correctly drawn and then stamps “accepted” on its face. This action results in
a) the creation of an acceptance and
b) the acknowledgement by the issuing bank of absolute liability on the document
which must be paid on maturity
Frequently, the issuing bank discounts the new acceptance for the foreign bank that sent
it and credits its correspondent account with the proceeds. The acceptance may then be
held by the issuing bank as an asset or sold to a dealer.
Meanwhile shipping documents for any goods that accompanied the acceptance are
handed over to the importer against a trust receipt, permitting the importer to pick
up and market the goods.
However, under the terms of the letter of credit, the importer must deposit the
proceeds of from the sale of the goods at the issuing bank in sufficient time to pay for
the acceptance.
Note :A discount fee is charged off the face value of an acceptance whenever it is
discounted in advance of maturity. The accepting bank earns a commission which may
be paid either by the exporter or importer, in addition to the fees associated with the
original line of credit.
6.Repurchase Agreements
i. Security dealers usually act as market makers for T-bills and other financial
instruments. They take substantial risks to make a market for these instruments
and for this reason they try to deal with only the high quality instrument available
in the financial market place.
ii. However, even the finest instruments can experience rapid declines if interest
rates rise. Despite this, established dealership houses are obliged to stand ready
at all times to buy and sell on customer demand, regardless the condition of the
market.
iii. Dealers therefore, take a position of risk when they ct as principals in the buying
and selling of securities, unlike brokers who merely bring buyers and sellers
together.
iv. Dealers buy specified types of securities at n announced bid price and sell them at
an announced asked price. This is what is known as making a market in a
particular financial instrument.
v. Dealers hope to make a profit from market making activities in part from the
positive spread between bid and asked prices.
vi. The spread varies wit market activity and the outlook for interest rates but is
usually narrow on bills and wider on more volatile notes and bonds.
vii. Spreads also range higher on long-term securities not actively traded due to
greater risk and cost.
viii. Dealers’ holdings of securities ar e usually financed by borrowing, which makes
their portfolio positions extremely sensitive to fluctuations I interest rates. For
this reason dealers keep shifting from long positions to short positions,
depending on the outlook for interest rates.
ix. Along position refers o the situation where dealers have purchased securities
outright, taken title to them, holding them in their portfolios as an investment or
until the customer comes along. Long positions typically increase in periods
of falling interest rates .
x. A short position refers to the situation where dealers have sold securities they
do not own presently, to make a future delivery to a customer. In so doing, they
hope they hope that prices of those securities will fall (and interest rates rise)
before they must acquire the securities and make the delivery.
xi. If interest rates fall (and security prices rise), the dealer will experience capital
gains on a long position but losses on a short position.
xii. If interest rates rise (resulting in a drop in security prices), the dealer’s long
position will experience capital losses and the short position will post a gain.
xiii. In periods when interest rates are expected to rise, dealers typically reduce their
long positions and go short. On the other hand, expectations of falling rates lead
dealers to increase their long positions and avoid short sales.
xiv. By correctly anticipating rate mov ements, the dealer is able to earn substantial
position profits.
xv. Dealers also receiv e carry income, which is the difference between interest earned
on securities they hold and their cost of borrowing funds.
xvi. Generally, dealers earn higher rates of return on the securities they hold than the
interest they for loans, but this is not always the case.
xvii. To help reduce exposure to risk, security dealers also diversify their revenue
generating services, e.g. by trading in foreign currencies, commodities such as oil,
security options, futures contracts and SWAP contracts.
xviii. Some offer cash management services in which they hold funds of customers and
invest them in securities, earning cash management fees from those same
customers.
xix. Some act as financial intermediaries, simultaneously borrowing and lending
money through a technique known as matched book, in which funds are
borrowed through low-cost short-term RPs and then are loaned out through
longer-term, higher yielding RPs.
xx. The yield spread between the matched RPs gives the dealer a net profit, unless
the yield curve suddenly changes and the dealer is forced to borrow short-term
money at significantly higher interest rates.
xxi. Dealers are increasingly making heavy use of interest rate hedging tools to
further protect their portfolios from losses due to changes in interest rates.
xxii. They are active participants in the financial futures markets and are also making
increasing use of forward commitments in which a dealer sells securities but does
not deliver those securities to the customer until five days have elapsed
xxiii. A dealer does not often hold the securities to be delivered under the forward
commitment but waits to acquire them near the promised delivery date.
xxiv. This strategy minimizes the risk of loss due to interest rate changes because the
dealer is exposed to risk for only a brief period before delivery is made.
7. Inter-bank lending
i. These are overnight loans between banks of their deposits at the Central bank.
ii. The inter-banks market is a an easy and risk less way for banks to invest excess
funds held in their account at Central bank and still earn some interest income
iii. It is essential to the daily management of bank reserves because credit can be
obtained in a matter of minutes to cover emergency situations, especially daily
clearing obligations.
iv. The inter-banks market is very sensitive to the credit needs of the banks, so the
interest rates on these loans, called theInter-bank lending rate is a closely
watched barometer of the tightness of the credit market conditions in the
banking system and the stance of the monetary policy.
v. When it is high, it indicates that the banks are strapped for funds, where as when
it is low, banks’ credit needs are low.
vi. The central bank can influence this rate through Open Market Operations (OMO)
that is, participating directly in the money market activities as one way of
influencing the level of money supply in the economy.
Eurocurrency instruments
The Eurocurrency market is an international money market that trade in deposits
denominated in the world’s most convertible currencies via instruments that are
similar to local CDs
i. The Eurocurrency market has arisen due to the need worldwide for funds
denominated in dollars, marks, pounds, francs, yen, and other relatively stable
currencies.
ii. Euro currency markets are free of regulation of the countries whose currency is
being traded in the Eurocurrency market.
iii. The largest among these markets is the Eurodollar, which deals with deposits of
U.S. dollars in banks located outside the United States.
iv. Most Eurodollar deposits are short-term deposits (ranging from overnight to call
money loaned for a few days out to one year) and are therefore true money
market instruments
v. A small percentage however, are long-term deposits, in some instances extending
to five years.
vi. Most Euro dollar deposits carry one month maturities to coincide with payments
for shipment of goods, with the others being 2,3,6 and 12 months
vii. There is no central location for trading in the Eurocurrency markets
viii. Funds flow in the market from bank to bank in response to demands for short-
term liquidity from corporations, governments and Euro banks themselves
ix. Traders may conduct negotiations by satellite, cable, computer networks,
telephone or telex, with written confirmation coming later
x. Funds are normally transferred o the second business day after an agreement is
reached though correspondent banks
xi. Eurocurrency deposits are volatile and highly sensitive to fluctuations in interest
rates and currency prices.
xii. They carry higher reported interest rates than many other sources of bank
reserves such as domestic certificates of deposit, due to perceptions of higher
risk.
Eurodollar loan rates have two components:
1. These are debt and equity instruments which have maturities greater than one
year.
2. They have far wider price fluctuations than money market instruments ad are
considered to be fairly risky investments.

1. STOCKS
These are equity claims on the net income and assets of a corporation. They confer
on the holder, a number of rights as well as risks. There are two types of Corporate
stocks:
a. Common Stock
b. Preferred Stock
i. These carry a stated annual divided stated as a percentage of the par value e.g. a
8% preference share is entitled to 8% divided on each share held provided the
company declares a divided
ii. They occupy the middle ground between debt and equity including the
advantages and disadvantages of both instruments used in raising long-term
finance.
iii. In case of liquidation, they are paid after other creditors but before equity holders
iv. They have no voting rights
v. They can be cumulative- meaning the arrearage of dividends must be paid in full
before common stock holders receive anything or participate- meaning they allow
the holder to share in the residual earns accruing to common stock holders. Most
are however non-participative
vi. Some preferred stocks are convertible into shares of common stock a the
investor’s option
- Compared common stock, preferred shares generally provide less income but are
inturn less risky.
2. MORTGAGES
i. These are loans to house holds or firms to purchase housing, land or other real
structures where the structure or land it self serves as collateral for the loans.
ii. Interest cost of home mortgages is tax deductible
iii. Mortgages can be residential mortgages (loans secured by single family homes
and other dwelling units) and non-residential mortgages which are secured by
business and firm properties.
3. CORPORATE BONDS
i. These are long-term bonds issued by corporations with very strong credit ratings.
ii. They are mainly instruments used to raise long-term finance for businesses
iii. They are mainly in form of corporate notes or corporate bonds .
iv. A note is a corporate debt whose maturity is five years or less
v. A bond, on the other hand, carries an original maturity of more than five years.
vi. A typical corporate bond pays interest at specific intervals, commonly half yearly,
with the par or face value of the bond becoming payable wh en the bond matures

arrangements or limit the sale of the borrower’s assets.

LESSON 4: DETERMINANDS OF INTREST RATES
Objective: In lesson four, learners are expected to have a clear knowledge
on various types of interest rate, various ways of computing interest rate
and the fisher effect.
Interest rate is the pr ice that a borrower of funds must pay to the lender to secure use of
funds for a specified period. An interest rate is a predetermined or negotiated payment
made or received for the temporary use of money. A financial institution will charge
interest when it lends money to a consumer and a consumer will receive interest when
he or she deposits money with a financial institution. It is useful to think of interest as
the rental charge on money.
Financial institutions charge interest on all borrowing facilities. The borrowing facilities
a consumer may utilize include:
• Personal loans
• Business loans
• Overdrafts
• Car loans
• Mortgages
• Credit cards
Interest is also paid to the consumer when he/she deposits money with an institution. A
financial institution determines the interest rates it charges on its loans by evaluating its
cost of funding (the interest it has to pay to borrow money from various sources), its
operating expenses and a profit margin. Financial institutions fund their loans from a
variety of sources, including consumer and corporate deposits and interbank
borrowings. Since interest rates can vary significantly between financial institutions,
consumers should compare the interest rates offered by lenders.

LESSON5: FINANCIAL INTERMEDIATION
Objectives: In this lesson, the learners should have a clear understanding
of financial intermediation, the role of financial intermediation, problems
of information asymmetry, information cost and the possible solutions
The efficiency of an economy is much determined by not only how developed the
financial system is but also by the effectives of its financial intermediation. A health
economy requires a well run intermediation process.
A financial intermediary is a firm whose assets and liabilities are mainly financial
instruments. The goal of financial intermediation is to pool resources from savers and
lend them to people and firms who need to borrow. These institutions also play a pivotal
economic function of gathering and relaying information about the financial conditions
of firms and individuals which helps in allocation of resources to their most valued use.
The failure of intermediation process implies the fall of financial sector and this can
cripple the whole economy for instance the failure of the banking sector in the 1930s
helped to bring about the Great Depression. Similar arguments exist for the Asian crisis
of the late 1990s.
Financial intermediaries perform five basic functions which are crucial in the economy
His contribution came from a 1970 paper titled "The Market for Lemons" in which he
explained why the market for used cars, some of which are "lemons", does not function
well. Suppose two cars are for sale, both of the same make and model. One is in good
shape and was owned by a previous owner who maintained a good maintance record
and drove very little. The second car was owned by someone who sparingly changed the
oil and loved to drive in the fast lane. The owners of the cars know whether their own
car is in good repair, but the buyer does not. Let's say the potential buyer is will to pay
$15,000 for a well-maintained car and $7,500 for a lemon. The first car owner knows
the car is in good shape and won't sell it for less than( $12,500. The other owner knows
that the car is in poor shape and would be willing to sell for as little as $6,000. Without
knowing anything else about the car, the risk-neutral buyer would only be willing to pay
the expected, average, price for these cars wh ich would be $11,250. That is less than the
first owner is willing to sell for, thus the only car we can buy is the lemon. In this type of
world no one with an above average car would ever put their car on the market. Thus,
the market is full of lemons. Due to this asymmetric information, Several entities exist
that help solve this problem. Consumer reports can be established about the sellers of
used cars.
Many people now offer warranties on used cars and buyers can use mechanics to
help verify the true state of the car. As a result we should find the prices for good and
bad used vehicles closer to their true value.
When it comes to financial markets, this adverse selection problem exists just as it
exists with used cars. Potential borrowers know more about the projects they wish to
finance than potential lenders. In the same way that adverse selection can drive out the
good cars this situation can drive good stocks and bonds out of the financial market.
For instance, two firms, one with good prospects and one with bad prospects, as a
potential stock buyer, since you cannot tell which firm is which, you would only be
willing to pay the average stock price as a risk neutral investor. The stock of the good
company would be undervalued. Since managers of this company know that their stock
would be undervalued, they would never bother issuing it in the first place. That leaves
only the firm with bad prospects in the market. This would be known by investors and
the market would have a hard time getting started.
The same thing can happen in the bond market. Risk requires compensation and if you
cannot tell the high risk bonds from the low risk bonds, the lender will demand the
average premium on all bonds. This drives companies with good credit out of the market
unwilling to pay the inflated interest rate. Since lender are not interested in buying debt
from bad companies, the market would not function.
Solving the Adverse Selection Problem
The adverse selection problem creates situations where good companies will pass on
potentially valuable investments. Since these investments are lost, the best companies
are not necessarily the ones that grow as rapidly as they should. At the same time,
poorer companies may take on investments which they should not be doing. So, it is
important to identify the good companies from the bad companies. There are two basic
methods for solving problems of adverse selection:
Create more information for the investors
Disclosure of Information the most straightforward solution to adverse selection Since it
creates more information. This can be done by government regulation or through other
market forces. Most publicly traded companies are required to release a lot of
information through requirements set up by the Securities and exchange regulatory
authorities. Public companies are also required to release information which can
influence the wealth of the company and any information that is given to professional
stock analysts. The newly created accounting regulations are geared at closing these
loop holes through which firms may be able to hide the true financial position of a firm.
Guarantees
Another way of solving this problem is providingguarantees in the form of contracts
that can be written such that the owners of the firms face the same risks as the investors.
The contract is written in such a way that lenders are compensated even if the borrower
defaults on the loan. If the lender is guaranteed a payment, some bad credit risks no
longer look so bad. There are two ways to ensure that a borrower is likely to repay a
lender: collateral and net worth . Collateral is something of value pledged by a
borrower to the lender in the event of default on a loan. This collateral is said to secure
the loan. In many situations, the collateral for the loan is simply the good that is being
purchased by the borrower. For example: a house is collateral for a mortgage and the car
is collateral for an auto loan. In this adverse selection is not much of a problem. In
either case the lender gets paid and the borrower only gets a payoff if they meet their
financial obligations. Loans without collateral (unsecured loans) generally have higher
interest rates. The lender is taking on more risk and must be compensated.
Net worth is an owner's stake in a firm. Under many cases, new worth serves like
collateral. If a firm defaults on a loan, the lender can make a claim on the net worth of
the firm. Of course if the firm has no or negative net worth, the lender would receive
nothing, but in general the lender would still get some form of a payoff. In this case the
lender still faces risk from changes in the value of the firm.
This problem can be clearly understood through a keen look in to insurance markets. An
insurance policy changes the behavior of the person who is insured. A fire insurance
policy written for more than the value of the home can entice a person to commit arson,
automobile insurance encourages reckless driving, and food insurance encourages
building on coastlines and lake fronts. Moral hazard problem can arise in situations
where we cannot observe people's actions and thus cannot judge whether an outcome is
intentional or simply luck.
In a financial situation, a borrower knows more about how the borrowed funds will be
used than the lender. The lender does not see the true effort put into a project, or the
true risk associated with a given project. Moral hazard problems affect both stock and
bond financing and make is difficult for many firms to obtain either type of financing.
How does moral hazard effect both stock and bond financing and how can this problem
be solved?
As a stockholder, how do you know that the company that issued the stock is using the
funds in a way that is best for the future of the company and, more importantly to you, a
higher future stock price? The answer is that it is not general going to use the funds in
the best manner. The managers of the company have different objectives than the
stockholders. The managers are going to run the company that is most advantageous to
them. The separation between management and ownership creates a principal-agent
problem . The luxuries of being a manager generally come at the expense of the
stockholders.
Solving the Moral Hazard Problem in Equity Financing
Solutions to moral hazard are difficult. Information about the quality of management
could be helpful if the owners have the ability to fire managers, but this is not generally
The case. Many companies want managers to put a substantial amount of their
wealth into the company . This would make the manager a stockholder and line up
the objectives of the two parties. However, this only works if the manager has the means
to buy a substantial amount of the company.
Many other companies use a stock option which is tied in with the salary of a
manager. The manager get a large bonus if the stock price rises past a certain level. This
works as long as accounting services are well regulated and of the strongest quality. In
this scenario, there is an incentive for managers to misrepresent the financial health of
the company in order to inflate the stock price. Still it is the generally accepted practice
of making managers part of the owners of the company that seems best at solving the
moral hazard problem.
Moral Hazard in Debt Finance:
Since there are severe moral hazard problems in equity financing, investors may want
to think about debt financing. However, debt financing still has problems. The general
problem comes in that managers will have an incentive to take on too much risk with
projects. Owners are entitled to all profits beyond the payments required to cover the
debt. So if the manager takes on a risky venture and it succeeds, the bond holders get
their same interest payment and the managers receive a huge bonus. If the project fails
the company goes bankrupt and the managers receive no bonus and the bond holders
loss all of their investment.
Solving the Moral Hazard Problem in Debt Finance: A good contract can limit
the effects of moral hazard on debt financing. The contract can stipulate limits to the
amount of risk the company can take on. This can be done by limiting what good and
services can be purchased with borrowed funds. Many loans stipulate what can and
cannot be done with the funds. This is why car loans require the borrower to purchase
full insurance coverage, or why students who take out student loans are required to be
enrolled in a certain number of credit hours. The lender wants to make sure the funds
are being used in the proper manner.
Information costs make direct finance expensive and thus difficult to obtain. This
generates the role of indirect financing and financial intermediation. Much of the
information collected by intermediaries is used to reduce information costs and the
effects of adverse selection and moral hazard. To reduce adverse selection, potential
borrowers are typically carefully screened. To minimum moral hazard, all borrowers are
carefully monitored and the penalties are imposed on borrowers who violate their
financial obligation. Banks reduce information costs in the following ways:
1. Screening and Certifying to Reduce Adverse Selection
Before getting any type of loan, a potential borrower must fill out an application.
Typically this application will require information, like a social security number, which
can be used to gather your credit history and credit score. This credit score tells a lender
how likely you are to repay a loan. The higher the score the more likely you are to pay
back the loan. Once this information is verified, a borrower with a higher credit score
will have access to larger and/or lower interest rates. Banks also use other types of
information beyond your loan application. Many banks look at patterns in your checking
or debit card accounts. They can learn a gr eat deal about your habits and gauge certain
types of risks for the bank. Banks gathered tons of information, have specialist who can
interpret this information, and can effectively minimize adverse selection problems.
2. Monitoring to Reduce Moral Hazard
To minimize moral hazard problems, banks also use specialists to monitor individuals
who take out loans and firms who issue stocks and/or bonds. Many times the bank will
actually take part in the same investment strategy of the borrowing firm, (or use a
venture capital firm to do the same thing). In this way the bank can more closely
monitor the activities of the firm and monitor where it is that they use their borrowed
funds. Finally it should be noted that the market system itself can help to limit moral
hazard problems. If a firm is mismanaged and the stock price falls, a new company can
take-over and remove the managers. Because of this, it is generally in the interest of the
managers to satisfy the desires of the stockholders of their company.
LESSON 6: BANK REGULATION
BANK REGULATION AND SUPERVISION
However, the financial services industry is a politically sensitiv e one and largely relies
on public confidence. Because of the nature of their activities (illiquid assets and short-
term liabilities), banks are more prone to troubles than other firms. Further, because of
the interconnectedness of banks, the failure of one institution can immediately affect
others. This is known as bank contagion and may lead to bank runs . Banking
systems are vulnerable to systemic risk , which is the risk that problems in one bank
will spread through the whole sector.
Bank runs occur when a large number of depositors, fearing that their bank is
unsound and about to fail, try to withdraw their savings within a short period of time. A
bank run starts when the public begins to suspect that a bank may become insolvent.
This creates a problem because banks want to keep only a small fraction of deposits in
cash; they lend out the majority of deposits to borrowers or use the funds to purchase
other interest-bearing assets. When a bank is faced with a sudden increase in
withdrawals, it needs to increase its liquidity to meet depositors’ demands. Bank
reserves may not be sufficient to cover the withdrawals and banks may be forced to sell
their assets. Banks assets (loans) are highly illiquid in the absence of a secondary market
and if banks have financial difficulties they may be forced to sell loans at a loss (known
as ‘fire-sale’ prices in the United States) in order to obtain liquidity. However, excessive
losses made on such loan sales can make the bank insolvent and bring about bank
failure.
Bank loans are highly illiquid because of information asymmetries: it is very difficult for
a potential buyer to evaluate customer-specific information on the basis of which the
loan was agreed. The very nature of banks’ contracts can turn an illiquidity problem
(lack of short-term cash) into insolvency (where a bank is unable to meet its obligations
– or to put this differently – when the value of its assets is less than its liabilities).
Systemic stability is one of the main reasons for regulation, as the social costs of bank
failure are greater than the private costs. The second concern is with consumer
protection. In financial markets ‘ caveat emptor’ (‘Let the buyer beware’) is not
considered adequate, as financial contracts are often complex and opaque. The costs of
acquiring information are high, particularly for small, retail customers. Consumer
protection is a particularly sensitive issue if customers face the loss of their lifetime
savings. Finally, regulation serves the purpose of protecting consumers against the
abuse of monopoly power in product pricing.

Systemic regulation
Banks can borrow from the Federal Reserve's/ Central Banks discount window. While
discounting is a tool of monetary management, the 1 Fed/CBK can also use discounting
to prevent bank panics. When the Fed acts this way, it is acting as the lender of last
resort to the bank. When depositors know the Fed is standing by as the LLR they have
more confidence in the bank's ability to withstand a panic and are therefore less likely to
withdraw if financial trouble is looming.
When crisis prevention fails Central Bank as LLR has an obligation to deal with the
consequences at minimum cost. Central Banks intervention must be decisive. Owners
and managers must incur substantial losses. Besides, the Central Bank should not
unnecessarily be drawn into LLR financing of banks and exposure to major credit risks.
Only in a systemic case should the Central Bank deal with the crisis. Where the Central
Bank directly or indirectly funds pay outs through deposit insurance the issue of limiting
monetisation arises.
Bagehot 1873 classic, in a crisis the lender of last resort should lend freely, at a penalty
rate on good collateral. Meltzer (1986) argues that insolvent financial institutions
should be sold at market price or liquidated if there are no bids for the firm. The losses
to be borne by owners of equity, subordinated debentures, uninsured depositors and the
deposit insurance fund. The discount window should be opened only in times of
systematic failure, but be freely available to all institutions that are creditworthy and
who provide substantial amounts of liquidity insurance.
Deposit insurance is a guarantee that all or part of the amount deposited by savers in
a bank will be paid in the event that a bank fails. The guarantee may be either explicitly
given in law or regulation, offered privately without government backing or may be
inferred implicitly from the verbal promises and/or past actions of the authorities. In
recent years, many nations have adopted or are considering a system of explicit or
formal deposit insurance. Deposit insurance may encourage bankers to make risky loans
because depositors no longer have reason to withdraw their funds from carelessly
managed banks. Therefore deposit insurance presents the danger that bad business
judgements will distort the market. Ricki Tigert Helfer (1999) argues that anything that
encourages risky behaviour by leading financial risk takers to believe that they will reap
the benefits of risky investment they make while being protected from the losses is a
moral hazard.
Diaz Alejandro 1985 argues that like any other insurance scheme, deposit insurance is
vulnerable to moral hazard consequences i.e. it induces depositors to think that one
bank is as good as another and leads bank managers to undertake riskier loans. This
follows from Maxwell Fry (1995).A bank accepts deposits at competitively determined
terms that are set before the bank makes its project choices. The bank then has an
incentive to invest in projects if riskier projects carry higher repayment obligations from
entrepreneurs to the bank. This is asset substitution moral hazard.
Under deposit insurance there is a balancing act, assure financial stability when
liquidity and solvency problems arise but at the same time minimising moral hazard. To
limit moral hazard, the market place should be allowed to discipline financial risk takers
by letting insolvent institutions to fail. Those that come close to failing should pay hefty
costs; this could be in the form of high interest costs on short-term liquidity support. In
general insolvent banks should be left to fail and shareholders lose their equity.In the
case of too big to fail, countries have to save institutions to ward off systemic problems.
As Ricki Tigert Helfer indicates a reasonable balance between moral hazard and a stable
financial system would permit a very limited exception for failures that pose a systemic
risk, while letting the market discipline improvident behaviour.
The too big to fail doctrine imposes moral hazard on the investors. They no longer have
the responsibility to investigate the soundness of the institutions in which they deposit
their funds. The doctrine is immoral. It segregates the industry. The big banks can
afford to take considerable risk/moral hazard incentives whereas the small banks are
constrained. Besides it accords an unfair competitive advantage over small banks apart
from reducing depositor incentive to police their banks. It also conflicts with the tenets
of a discipline encouraging market friendly DI as outlined by Garcia and Carl-Johan
Lindgren (1996).
Prudential and conduct of business regulation
Conduct of business regulation focuses on how banks and other financial institutions
conduct their business. This kind of regulation relates to the information disclosure, fair
business practices, competence, honesty and integrity of financial institutions and their
employees. Overall, it focuses on establishing rules and guidelines to reduce the
likelihood that:
Licensing
Edwin G. West (1997), freedom of entry is the most important condition of competition.
Competition brings with it market discipline. However in most countries entry into the
financial sector requires specific authority from a licensing authority. The power to
grant licences or similar entry authorisations provides the possibility of exercising
preventive action against the entry of institutions whose presence might be prejudicial
to the interests of depositors and the soundness of the system. Specific entry
requirements are designed to strengthen the authorities control on the soundness of
institutions allowed to conduct banking business, this could have an indirect impact on
the structure of banking sector by limiting the scope of market entry. From a regulatory
viewpoint, licensing aids the adoption of the principle that a bank must be effectively
managed by at least two persons of proven expertise, competence and trustworthiness.
The rationale behind the adoption of this principle (the four eyes principle) is to ensure
a certain depth of management and to provide for better internal control on compliance
with banking laws and regulations'.In essence whereas licensing increases transaction
costs, it also serves to cushion the entire economy against entry of investors whose
integrity is questionable. There is a moral for licensing because deposits can be
misappropriated easily; runs in one bank affects other banks and the economy. Besides
since deposits are insured by government agencies there is need to keep off undesirable
owners.
Reserve requirements
Reserve requirements force banks to hold a portion of their assets in a liquid form easily
mobilised to meet sudden deposit outflows. Bernanke (1983) indicates that the bank
runs of 1930-1933 in US led to large withdrawals of deposits, precautionary increases in
reserve deposit ratios and an increased desire by banks for liquid or rediscountable
assets. These factors plus the actual failures forced a contraction of the banking system's
role in the intermediation of credit'. Banks are in intermediation service and high
reserves can harm the process. Diamond et al (1986) argue that 100% reserve
requirement would restrict banks from transformation services. The effect of this would
divide the bank into two. The proposal would then effectively pass the problem of runs
and instability to the successors in the intermediary business. The policy would reduce
the overall amount of liquidity.
Bank capital is the equity that the bank shareholders acquire when they buy the banks
stocks and since it equals the portion of the banks assets that is not owed to depositors it
gives the bank an extra margin of safety in case some of its other assets go bad. Bank
regulators set minimum required level of bank capital to reduce system’s vulnerability to
failure.

Regulatory capital standards are necessary for sound prudential supervision. Strong
capital provides the cushion against problems and raises the costs of speculation and
risky behaviour because investors have more to lose if a bank fails. While strong capital
is critical it cannot by itself prevent bank runs. Problem assets can wipe out a bank's
capital quickly. It would be prudent therefore to apply the Basle committee's standard.
Newer banks without a track record and whose management is inexperienced are riskier
than established banks. Minimum levels of capital serve as a cushion to absorb
economic shocks but if the value of banks assets declines relative to that of liabilities it
does not own, capital can be exhausted.
Dietrich and James' argument as quoted by Dahl Drew et al (1990), with complete
insurance, additional equity reduces the contingent liability of the insurer, but does not
reduce the cost of deposit financing through adjustments in deposit rates or through
lower insurance premiums. The absence of these benefits causes a conflict between the
bank shareholders and deposit insurers and suggests that without capital requirements
banks would reduce their capital below the level desired by the insurer or regulator'
Cole et al (1995), banks normally have information available to them about their
borrowers that other parties cannot obtain. This is information asymmetry. The
importance to the regulatory process of onsite bank examination can be viewed as
deriving from the efforts of regulators to mitigate their informational disadvantage
relative to banks. Bank examination is supposed to help identify problem banks and
take remedial action.
Banks may be restricted from incurring exposures to related parties such as the bank's
parent company or directors. Typically the restrictions may include:
Other examples of the moral hazard caused by the government safety net are known as
the too big to fail (TBTF) and the too important to fail (TITF) cases. Because the failure
of a large (or strategically important) bank poses significant risks to other financial
institutions and to the financial system as a whole, policymakers may respond by
protecting bank creditors from all or some of the losses they otherwise would face. If
managers of large (or important) banks believe that they will be bailed out by the
authorities (with taxpayers’ money) if they get into financial difficulty then this
increases the moral hazard incentives for big banks, resulting in banks taking on even
greater risks and expecting an eventual bail out.
Banks may also benefit from regulatory forbearance. Regulatory forbearance (or
renegotiation) is an example of time inconsistency. Time inconsistency refers to the
problem that it may not be optimal ex-post (after an event occurs) to implement
regulations that may have been optimal ex-ante (before the event occurred).
When financial intermediaries are in trouble, there may be pressures not to apply
existing regulations, for example, to impose higher capital or liquidity requirements.
This is because it could worsen the institution’s problems. If the bank was allowed to
fail, this could drain the deposit insurance fund. Furthermore, publicity surrounding a
bank facing difficulties may worry the public; who may be induced to withdraw their
savings, thereby aggravating the bank’s problems (with a possible domino effect on
other institutions leading to further bank failures). Also, there might be political costs
associated with enforcing regulations and therefore an incentive to delay action.
Thereare some benefits of forbearance. First, not publicizing the bank’s problems may
help avoid systemic risk caused by bank runs.
LESSON 7: RISK AND RISK MANAGEMENT IN BANKS
Objectives: The learner should understand various risks that banks are
exposed their challenges to the banks and the way forward.
Introduction
The increasing demand for risk management on the part of organizations, businesses
and government authorities has been identified as a general societal trend emphasizing
public accountability and responsibility.
A bank has many risks that must be managed carefully, because it uses a large amount
of leverage. Without effective management of its risks, it could very easily become
insolvent. If a bank is perceived to be in a financially weak position, depositors will
withdraw their funds, other banks won't lend to it nor will the bank be able to sell debt
securities in the financial markets, which will exacerbate the bank's financial condition
even more. The fear of bank failure was one of the major causes of the 2007 – 2009
credit crises and of other financial panics in the past. Although banks share many of the
same risks as other businesses, the major risks that especially affect banks are liquidity
risk, interest rate risks, credit default risks, and trading risks. The r isks also face some
major challenges.
1. LIQUIDITY RISK
Liquidity is the ability to pay, whether it is to pay a bill, to give a depositor their money,
or to lend money as part of a credit line. Liquidity risk arises when revenues and outlays
are not synchronized, (Holmstrom and Tirole, 1998). A basic expectation of any bank is
to provide funds on demand, such as wh en a depositor withdraws money from a savings
account, or a business presents a cheque for payment, or borrowers may want to draw
on their credit lines. Another need for liquidity is simply to pay bills as they come due.
The main problem in liquidity management for a bank is that, while bills are mostly
predictable, both in timing and amount, customer demands for funds are highly
unpredictable, especially demand deposits.
Another major liquidity risk is off-balance sheet risks, such as loan commitments, letters
of credit, and derivatives. A loan commitment is a line of credit that a bank provides on
demand. Letters of credit include commercial letters of credit, where the bank
guarantees that an importer will pay the exporter for imports and a standby letter of
credit which guarantees that an issuer of commercial paper or bonds will pay back the
principal.
Without maintaining a constant pulse on their liquidity position, banks can quickly face
serious reputational damage or, worse, insolvency. Liquidity for a bank means the
ability to meet its financial obligations as they come due. Thus one of the main
challenges to a bank is ensuring its own liquidity under all reasonable conditions. If
there is any doubt about its credit, lenders can easily switch to another bank. The rate a
bank must pay to borrow will go up rapidly with the slightest suspicion of trouble. If
there is serious doubt, it will be unable to borrow at any rate, and will go under. In
recent years, large banks have been making increasing use of asset management in order
to enhance liquidity, holding a larger part of their assets as securities as well as
securitizing their loans to recycle borrowed funds.
Solutions to Liquidity Risk: Asset & Liability Management
Asset management requires keeping cash and keeping liquid assets that can be sold
quickly at little cost. The primary key to using asset management to provide liquidity is
to keep both cash and liquid assets. Liquid assets can be sold quickly for what they are
worth minus a transaction cost or bid/ask spread. Hence, liquid assets can be converted
into a means of payment for little cost.
The primary liquidity solution for banks is to have reserves, which are also required by
law. Reserves are the amount of money held either as vault cash or as cash held in the
bank's account at the Central/Reserve Bank. In Kenya, the Central Bank determines the
amount of required reserves. A bank may ev en keep excess reserves at the CBK account
for greater liquidity although they are non-interest bearing (the Federal Reserve started
paying interest on these accounts from October, 2008)
The most liquid and safest assets are government securities of which banks are major
buyers in Kenya. Banks can also sell loans, especially those that are regularly securitized,
such as mortgages, credit card.
A bank can also increase liquidity by not renewing loans. Many loans are short-term
loans that are constantly renewed, such as when a bank buys commercial paper from a
business. By not renewing the loan, the bank receives the principal. However, most
banks do not want to use this method because most short-term borrowers are business
customers, and not renewing a loan could alienate the customer, prompting them to
take their business elsewhere.
A bank can increase liquidity by borrowing, either by taking out a loan or by issuing
securities. Banks predominantly borrow from each other in the interbank market, where
banks with excess reserves loan to banks with insufficient reserves. Banks can also
borrow directly from the Central Bank, but they only do so as a last resort.
Banks are big users of a debt instrument known as a repurchase agreement (REPO),
which is a short-term collateralized loan where the borrower exchanges collateral for the
loan with the intent of reversing the transaction at a specified time, along with the
payment of interest. Most repos are overnight loans, and the most common collateral is
Treasury bills. Repos are usually made with institutional investors, such as investment
and pension funds, who often have cash to invest.
The major security that banks sell is the large certificate of deposit (CD), which is highly
negotiable, and can be easily sold in the money markets. Banks also sell small CDs to
retail customers, but these can't be sold in the financial markets. Other major securities
sold by banks include commercial paper and bonds.
2. CREDIT RISK
Credit default risk occurs when a borrower cannot repay the loan. Eventually, usually
after a period of 90 days of nonpayment, the loan is written off. Banks are required by
law to maintain an account for loan loss reserves to cover these losses. Banks reduce
credit risk by screening loan applicants, requiring collateral for a loan, credit risk
analysis, and by diversification.
Banks can substantially reduce their credit risk by lending to their customers, since they
have much more information on them than on others, which helps to reduce adverse
selection. Checking and savings accounts can reveal how well the customer handles
money, their minimum income and monthly expenses, and the amount of their reserves
to hold them over financially stressful times. Banks will also verify incomes and
employment history, and get credit reports and credit scores from credit reporting
agencies.
Collateral for a loan greatly reduces credit risk not only because the borrower has
greater motivation to repay the loan, but also because the collateral can be sold to repay
the debt in case of default. When banks make loans to others who are not customers,
then the bank has to rely more on credit risk analysis to determine the credit risk of the
loan applicant. Credit risk analysis is the determination of how much risk a potential
borrower poses and what interest rate should be charged. The potential risk of a
borrower is quantified into a credit rating that depends on information about the
borrower and well as statistical models of the business or individual applicant. There are
credit rating agencies e.g Moody's, Standard & Poor etc. Most of these credit reporting
agencies assign a number or other code that signifies the potential risk of the borrower.
A bank will also look at other information, such as the borrower's income and history.A
bank can also reduce credit risk by diversifying making loans to businesses in different
industries or to borrowers in different locations.
However there are major challenges associated with credit risks namely reputational
risks, Lack of ample liquidity and poor planning among others. When creditors are
unable to pay their loans as they fall due the bank is forced to borrow to finance this
position and also incur costs in forcing th e customers to pay. This not only makes
business expensive but may also make the bank not to honor maturing obligations
eventually straining the bank’s liquidity position. Credit risks can easily translate to
huge non-performing loans.
A bank's main source of profit is converting the liabilities of deposits and borrowings
into assets of loans and securities. It profits by paying a lower interest on its liabilities
than it earns on its assets the difference in these rates is the net interest margin or
interest spread. However, the terms of its liabilities are usually shorter than the terms of
its assets. In other words, the interest rate paid on deposits and short-term borrowings
are sensitive to short-term rates, while the interest rate earned on long-term liabilities is
fixed. This creates interest rate risk, which, in the case of banks, is the risk that interest
rates will rise, causing the bank to pay more for its liabilities, and, thus, reducing its
profits.
For instance, if a bank has a loan for Ksh. 100,000 for which it receives Ksh 7,000
annually in interest, and a deposit of Ksh.100,000 for which it pays Ksh.3,000 per year
in interest, that is a net interest margin of Ksh.4,000. But if current market interest
rates for deposits rises to 4%, then the bank will have to start paying Ksh. 4,000 for the
Ksh. 100,000 deposit while still receiving 7% on the long-term loan, decreasing its profit
in this scenario by Ksh. 1,000.
All short-term and floating-rate assets and liabilities are interest-rate sensitive, the
interest received on assets and paid on liabilities changes with market rates. Long-term
and fixed-rate assets and liabilities are not interest-rate sensitive. Interest-rate sensitive
assets include savings deposits and interest-paying checking accounts. Long-term CDs
are not interest-rate sensitive.
So for a bank to determine its overall risk to changing interest rates, it must determine
how its income will change when interest rates change. The major challenge in interest
rate risk management for banks is the lack of attention in implementation of interest
rate risk management with the Central banks relaxing their control of interest rates.
Challenges: Most banks in Kenya play safe by putting in most of the deposits they
collect into government securities since they are almost risk free. Howev er, monetary
policy stance keeps on getting adjusted depending on the economic fundamentals under
target. The current tightening on monetary stance by the CBK may affect already issued
bonds going forward because of the inverse relationship between interest rates and bond
yields. Inflation also affects the way we do business and at times when rates spike to
high levels, they become unsustainable and may result to huge non-performing loans.
Banks can reduce interest rate risk by matching the terms of its interest rate sensitive
assets to it liabilities, but this would reduce profits. It could also make long-term loans
based on a floating rate, but many borrowers demand a fixed rate to lower their own
risks. In addition, floating-rate loans increase credit risk when rates rise because the
borrowers have to pay more each month on their loans, and, thus, may not be able to
afford it. This is best exemplified by the many homeowners who defaulted because of
rising interest rates on their adjustable rate mortgages (ARMs) during the 2007 – 2009
credit crises.
Increasingly, banks are using interest rate swaps to reduce their credit risk, where banks
pay the fixed interest rate they receive on their assets to a counterparty in exchange for a
floating rate payment.
4: TRADING RISK
Generally, greater profits can be made by taking greater risks. A bank's leverage ratio is
limited by law, but it can try to earn greater profits by trading securities. The risk of
trades is measured by standard statistical tools for measuring investment risk: standard
deviations and value at risk (VaR). However, many banks use more sophisticated
financial models to gauge risk and to increase their profits, but the 2007 – 2009 credit
crisis showed that many of these models were faulty.
Another challenge is that rogue traders can cause losses for banks, even causing their
bankruptcy. Consider Barings Bank that started in 1762, and was considered to be the
most stable and safest bank for centuries. In 1995, Nick Leeson lost more than 860
million pounds trading Japanese equities in Singapore. Barings was unable to provide
the cash to cover the losses, so it collapsed.
The 2007 - 2009 credit crises have also shown the tremendous risks presented by
derivatives, which are securities whose value depends on an underlying asset or index.
The most common derivatives bought and sold by banks are mortgage-backed securities
(MBS), interest-rate swaps, and credit default swaps (credit derivatives).
Banks can hedge this risk with forward contracts, futures, or currency derivatives which
will guarantee an exchange rate at some future date or provide a payment to compensate
for losses arising from an adverse move in currency exchange rates. A bank, with a
foreign branch or subsidiary in the country, can also take deposits in the foreign
currency, which will match their assets with their liabilities.
Challenges: Exchange rate movements affect the foreign market and at times
contribute to huge losses. Trying to have a study of the investment options where the
foreign market is involved posses a great challenge.
6: SOVEREIGN RISK
Many foreign loans are paid in U.S. dollars and repaid with dollars. Some of these
foreign loans are to countries with unstable governments e.g. Somalia and Sierra Leone.
The major challenge is that if political problems arise in the country that threatens
investments, investors will pull their money out to prevent losses arising from sovereign
risk. In this scenario, the native currency declines rapidly compared to other currencies,
and governments will often impose capital controls to prevent more capital from leaving
the country. It also makes foreign currency held in the country more valuable; hence,
foreign borrowers are often prohibited from using foreign currency, such as U.S. dollars,
in repaying loans in an attempt to conserve the more valuable currency when the native
currency is declining in value.
According to Basel committee on bank supervision (2001), operational risk is the risk of
direct or indirect loss resulting from inadequate or failed internal processes, people and
systems, or from external events. Examples of Operational Risks are;
• Technology failure,
• Business premises becoming unavailable e.g. the bombing of the twin towers in the
USA, Inadequate document retention or record-keeping, poor management,
• Lack of supervision, accountability and control errors in financial models and
reports attempts to conceal losses or make personal gains (rogue trading) third party
fraud
These also includes the risk of cancellation or non-renewal of export or import licenses
War risks Risk of expropriation or confiscation of the importer's company Risk of the
imposition of an import ban after the shipment of the goods Transfer risk - imposition
of exchange controls by the importer's country or foreign currency shortages
Surrendering political sovereignty
Innovative technology not only brings benefits, but risks too. Major challenges and risks
associated with the implementation of innovative technology are;
• Cost associated with adoption of new technology might not bring cash flows required
to cover that cost.
• Increased capacity due to a new technology could result excess capacity in the
financial institution.
• Another problem banks face with implementation of latest technology is integration
of existing system with the new one.
• Banks could face cost overrun or cost control problems.
Challenges: Operation risks on the other hand face the challenges of frauds, poor
customer service, bad r eputation, competition among others.
8. REPUTATIONAL RISKS
A good reputation helps to make employees become more loyal to the company, helps in
recruiting new employees and investors and business partners will take risk in a bank
that they can thrust based upon its reputation. A good number of people also think
about reputation in investment decisions and reputation can help lessen the legal
burden on a company among others.
Challenges : reputational risks can easily result to lose of customers that may affect
banking business.
Strategic risks are often risks that organizations may have to take in order (certainly) to
expand, and even to continue in the long term. For example, the risks connected with
developing a new product may be very significant – the technology may be uncertain,
and the competition facing the organization may severely limit sales. However, the
alternative strategy may be to persist with products in mature markets, the sales of
which are static and ultimately likely to decline. An organization may accept other
strategic risks in the short term, but take action to reduce or eliminate those risks over a
longer timeframe.
WAY FORWARD:
Given the new environment, banks can't remain unaffected by the challenges and risks
before them and they therefore need to restructure themselves. The following practices
need to be adopted;
1. Greater professionalism.
3. Consultancy services.
Interest rate is the cost to loaning out money. The person who loans out money chooses
to delay some form of consumption. Since people are impatient, delaying consumption
is costly thus to get banks or firms to loan money they must be given interest. Th e goal
of the interest is to help maintain the lender's buying power over time. To make sound
financial decisions it is crucial to know how to calculate the value of things or financial
assets overtime. The goal of this chapter is to learn the concepts of present and future
value and how these concept tie in with interest rates and pricing of assets.
Valuing Monetary Payments Now and in the Future
To compute v alues across time there need to understand the tools of future value and
present value. These tools are explicitly and briefly explained below.
Future Value and Compound Interest
Future Value is the value at some future date of an investment made today. Suppose
you invest $100 today and you know that the interest rate on this investment is 5% per
year. You may wish to know the value of this investment the next five years which
requires that you compute its future value .The future value of an investment is equal to
the current value of the principal multiplied by one plus the interest rate raised to a
power equal to the number of periods into the future we are measuring the value. More
specifically
From these calculations it can be inferred that the following three things increase the
present value of a future payment:
A higher future value.
A shorter time until the payment
A lower interest rate, r.
The interest rate that is used in making present-value calculation is often called the
discount rate. The process of taking present values is often called discounting or
reducing future payments to their current value. It is also important to understand
another known as yield which is normally used for interest rate. Yield is a term which
is generally used to describe the return on holding a bond. So, interest rate, discount
rate, yield all essentially mean the same thing.
The concepts of an interest rate and a discount rate are important when making
financial decisions. Everyone makes the same basic decisions about their income: how
much to consume and how much to save. One simple thing is true, people who are more
patient tend to save more. These people tend to value the future more. This is the same
as saying they discount the future less, or payments in the future have higher present
values. Thus, these people will save in the presence of lower interest rates. All assets and
financial markets offer interest rates for holding saving. If an interest rate exceeds a
person's discount rate, then it is likely that they will choose to participate in the market.
Applying Present Value
Present value is a very important concept in financial decision making. It is important
that we go through a few examples to show how to use this concept. These examples
entail not only how to compute the present v alue of a single future payment, but also for
a stream of future payments by stringing together several present value computations.
Internal Rate of Return is the interest rate which equates the present value of an
investment with its cost. The following example clearly depicts the usefulness of this
concept. One common use of present value is to help make investment decisions.
Suppose we have the following example. You are a business owner deciding whether to
buy a new machine. The seller of the machine says that it costs $100,000. We analyze
the usefulness of the machine and find that the machine will generate an extra $30,000
for the next 4 years. After 4 years the machine will be obsolete and can no longer be
used. Should you buy the machine?
Answer: Maybe. If the business owner takes out a loan of $100,000 to cover the cost of
the machine, will the $30,000 in extra revenues cover the loan payments? If the extra
revenue does cover the loan payments with a little extra, then yes buying the machine is
a good idea, otherwise he had better not buy it. So, we need to figure out if the revenue
stream from the machine is high enough to cover the expenses. To do this we need to
calculate the internal rate of return on the machine.
Denoting the internal rate of return (IRR) of this machine as i internal rate of return of
the machine is obtained through the following formulae:

In the example above involving the machine, we need to substitute the given specific

By simple algebra manipulation, this becomes a polynomial of order four which can be
easily solved .It turns out that ifi = 0:07714. Both sides of the above equation equal
$100,000. So the internal rate of return for this machine is 7.714%. The decision criteria
involve comparing this rate with the market rate of lending. If the lending rate is less
than the IRR, then the project or investment is profitable.
Valuation of a Bond
One of the basics of finance is to use present value calculation to compute the value of
bonds. A Bond is a promise to make a series of payments on specific future dates
.Depending on the type of bond, the number of timing of the payments will change. We
are going to begin by looking at some of the most common types of bonds. The first is
called a coupon bond . Say a borrower wishes to borrow $100 by issuing a coupon
bond. This is done by selling the bond to a lender who gives the borrower $100 in return
for the bond. The borrower is required to make annual payments called coupon
payments. These payments depend on the interest rate tied to these bonds called the
coupon rate. Thus if this is 5% coupon bond, the borrower would be required to pay 5%
of the total amount borrowed to the lender every period. Thus the lender would receive a
yearly payment of $5 in this example. A bond will also specify when the initial principal
is to be repaid. This is the maturity date of the bond. So, how much should someone be
willing to pay for this kind of contract. The answer is the present value of the bond
which is a sum of two values: the present value of the future principal payment and the
present value of a stream of coupon payments.
Example
Suppose we have the opportunity to buy a $1000 coupon bond with a maturity of 30
years and an interest rate of 6%.

The present value of the bond is equal to the face value of the bond, this will occur if the
coupon rate equals the interest rate. This doesn't have to be the case. The coupon rate

holding.
A share is bought with expectation of some dividends and capital gains after exchange of
ownership. The value of a share is obtained by computing the present value of expected
dividends and disposal price.
